How is the LTV:CAC ratio actually calculated?
Take your CLV (customer lifetime value) and divide it by your CAC (customer acquisition cost). If your average customer pays $2,000 per month, stays for 36 months, and you carry 70% gross margins, your LTV is roughly $50,400. If it cost $15,000 in sales and marketing spend to close that customer, your ratio is about 3.4:1.
The inputs that move this number most are gross margin, churn rate, and fully loaded CAC. Founders often undercount CAC by omitting salaries, tools, and overhead tied to the sales motion, which produces a ratio that looks healthy on paper and misleads every downstream decision.
Why do revenue teams watch this ratio so closely?
A ratio below 3:1 usually points to one of three problems: acquisition costs are too high, customers are not staying long enough, or pricing is too low relative to the value delivered. Each has a different fix, and the ratio alone will not tell you which one applies without digging into the components.
A ratio above 5:1 is not automatically good news. It can mean the business is underinvesting in acquisition and leaving pipeline on the table. The ratio works as a dial to calibrate spend, not as a trophy to display.
When does the LTV:CAC ratio break down?
The ratio loses meaning when inputs are blended across unlike customer segments. An enterprise account and an SMB account carry very different acquisition costs, contract values, and churn profiles. A single blended ratio hides which segment is generating returns and which is destroying them.
- Using bookings instead of recognized revenue. Multi-year deals inflate LTV if you count the full contract upfront rather than spreading it across the term.
- Ignoring expansion revenue. If net revenue retention is above 110%, LTV should reflect upsell and expansion, not just the initial contract value. Omitting it understates the ratio.
- Static churn assumptions. If churn is improving quarter over quarter, trailing averages will understate true LTV. Modeling forward rather than only backward gives a more accurate picture.
How does LTV:CAC connect to adjacent metrics?
Churn rate is the single biggest input to LTV. A 2% monthly churn produces an average customer life of 50 months. A 4% monthly churn cuts that to 25 months and roughly halves LTV before anything else changes.
LTV:CAC vs. CAC payback period
CAC payback period tells the liquidity version of the same story. A strong LTV:CAC ratio paired with a 24-month payback period is a very different business from one with an 8-month payback, even at the same ratio. Payback is the cash-flow lens; LTV:CAC is the unit economics lens. Both numbers need to be read together.
Tighter ICP targeting and the ratio
For teams running account-based motions or higher-ACV deals, LTV:CAC tends to look better because deal sizes are larger and churn is lower among well-fit accounts. That is the unit-economics argument for tighter ICP targeting even when it reduces total pipeline volume.
